Cost plus incentive fee A third cost-based contract is the cost plus incentive fee contract. This contract is similar to the fixed-price plus incentive fee contract except that the base price depends on allowable supplier costs rather than on a fixed-price basis.
As before, if the supplier is able to improve efficiency and /or material usage as compared with the initial target cost, then the buying and selling parties will share any cost savings at a predetermined rate. This type of contract is appropriate for cases where both parties are relatively certain about the accuracy of the initial target cost estimates.
